How EMI is Calculated: The Mathematical Formula

The standard formula used globally by banks and financial institutions to compute equated monthly installments is:

EMI = P × [ r(1 + r)ⁿ ] / [ (1 + r)ⁿ - 1 ]

Where:

  • P: Principal Loan Amount
  • r: Monthly Interest Rate = (Annual Interest Rate / 12 months / 100)
  • n: Total Loan Duration in Months = (Loan Tenure in Years × 12)

Understanding Principal vs. Interest Allocation

Every standard monthly EMI consists of two distinct components:

Principal Component

This component directly reduces your outstanding loan balance owed to the bank. Over time, as your balance decreases, the principal portion of your monthly payment grows.

Interest Component

This represents the fee charged by the lender for borrowing funds. Early in your loan tenure, interest accounts for a substantial percentage of your EMI.

Frequently Asked Questions

An EMI (Equated Monthly Installment) is a fixed payment amount made by a borrower to a lender at a specified date each calendar month. Equated monthly installments are applied to both principal and interest each month so that over a specified number of years, the loan is paid off in full.

EMI is calculated using the formula: EMI = P × r × (1 + r)ⁿ / ((1 + r)ⁿ - 1), where P is the principal loan amount, r is the monthly interest rate (annual rate divided by 12 and 100), and n is the total number of monthly payments.

Because interest is calculated on the remaining outstanding principal balance of the loan. Early in the loan tenure, the principal balance is at its highest, generating the largest interest charge. As you pay off principal over time, the interest charge drops, allowing a larger portion of each subsequent EMI to reduce the principal balance.

Any extra payment made above your regular EMI goes 100% directly toward reducing the loan principal balance. Since future interest is calculated on a lower remaining balance, prepayments dramatically lower overall lifetime interest charges and shorten your payoff tenure.
